An IO pin of the ATmega328 can safely handle 20mA current for both sourcing and sinking. Then why do we need to drive the On-board LED (L) through a buffer?

If the led was connected directly to the pin, it would be difficult to use anything else on that pin , either output or input.

Exactly.
OZ has input current 0.something mA so you have still ~20mA available on this pin even though the LED can draw 5-20mA depending on type.
